It should be based on body parts.
If it's a dude, but he has a vagina, then he should compete with women.
If it's a women, but she has a penis, she's going to the dude's team.
Hermaphrodites will be discussed at a later date, but my personal opinion is someone so unique should be able to pick and choose as needed.
